How To Avoid the Worst Sector ETFs

ProShares, the largest sponsor of leveraged ETFs, said seven of its ETFs will undergo traditional, forward splits while another eight will be subject to reverse splits. 

Maryland-based ProShares made the announcement <a href="http://www.dailyfinance.com/2013/05/24/proshares-announces-etf-share-splits/">in a statement</a> released after the close of U.S. markets Friday.

The seven ProShares ETFs that will be split on a forward basis are the following: The ProShares Ultra Consumer Goods (NYSE: <a class="ticker" href="/stock/uge#NYSE">UGE</a>), ProShares UltraPro S&amp;P500 (NYSE: <a class="ticker" href="/stock/upro#NYSE">UPRO</a>), ProShares UltraPro MidCap400 (NYSE: <a class="ticker" href="/stock/umdd#NYSE">UMDD</a>), ProShares Ultra Russell3000 (NYSE: <a class="ticker" href="/stock/uwc#NYSE">UWC</a>), ProShares Ultra Health Care (NYSE: <a class="ticker" href="/stock/rxl#NYSE">RXL</a>), ProShares Ultra Consumer Services (NYSE: <a class="ticker" href="/stock/ucc#NYSE">UCC</a>) and the ProShares UltraPro Russell2000 (NYSE: <a class="ticker" href="/stock/urty#NYSE">URTY</a>).

All of those ETFs will be split two-for-one and begin trading at their split-adjusted prices on June 10.

The eight ProShares ETFs that will be reverse split are the following: The ProShares UltraShort DJ-UBS Natural Gas (NYSE: <a class="ticker" href="/stock/kold#NYSE">KOLD</a>), the ProShares VIX Short-Term Futures ETF (NYSE: <a class="ticker" href="/stock/vixy#NYSE">VIXY</a>), ProShares Ultra VIX Short-Term Futures ETF (NYSE: <a class="ticker" href="/stock/uvxy#NYSE">UVXY</a>), ProShares UltraShort Oil &amp; Gas (NYSE: <a class="ticker" href="/stock/dug#NYSE">DUG</a>), ProShares UltraPro Short Financials (NYSE: <a class="ticker" href="/stock/finz#NYSE">FINZ</a>), ProShares UltraPro Short 20+ Year Treasury (NYSE: <a class="ticker" href="/stock/ttt#NYSE">TTT</a>), ProShares UltraShort Russell1000 Value (NYSE: <a class="ticker" href="/stock/sjf#NYSE">SJF</a>) and the ProShares UltraShort MSCI EAFE (NYSE: <a class="ticker" href="/stock/efu#NYSE">EFU</a>).

All of those ETFs will be reverse split on a one-for-four basis except VIXY and UVXY. VIXY will be split one-for-five and UVXY will be split one-for-10. The reverse split ETFs will also begin trading at their post-split prices on June 10.

		Picking from the multitude of sector ETFs is a daunting task. In any given sector there may be as many as 50 different ETFs. There are at least 177 ETFs across all sectors.

		Why are there so many ETFs? The answer is: because ETF providers are making lots of money selling them. The number of ETFs has little to do with serving investors&rsquo; best interests. Below are three red flags investors can use to avoid the worst ETFs:

			Inadequate liquidity</li>
<li>
			High fees</li>
<li>
			Poor quality holdings</li>
</ol>

		How To Avoid ETFs with Inadequate Liquidity

		This is the easiest issue to avoid and my advice is simple. Avoid all ETFs with less than $100 million in assets.

		How To Avoid High Fees

		ETFs should be cheap, but not all of them are. The first step here is to know what is cheap and expensive.

		To ensure you are paying at or below average fees, invest only in ETFs with an expense ratio below 0.55%, which is the average expense ratio of the 177 US equity ETFs I cover. Weighting the expense ratios by assets under management, the average expense ratio is lower at 0.32%. A lower weighted average is a good sign that investors are putting money in the cheaper ETFs.

		Figure 1 shows the most and least expensive sector ETFs in the US equity universe based on <a href="http://blog.newconstructs.com/2011/10/28/total-annual-costs-methodology/">total annual costs</a>. ProShares provides all five of the most expensive ETFs while SPDR ETFs are among the cheapest.

		Proshares Ultra Health Care (NYSE: <a class="ticker" href="/stock/rxl#NYSE">RXL</a>) and ProShare Ultra Consumer Goods (NYSE: <a class="ticker" href="/stock/uge#NYSE">UGE</a>) are the two most expensive US equity ETFs I cover. Schwab U.S. REIT (NYSE: <a class="ticker" href="/stock/schh#NYSE">SCHH</a>) and Vanguard REIT (vVNQ) are the least expensive. Ironically, RXL and UGE are also the best-rated ETFs in Figure 1 while the cheapest ETFs receive my worst 1-Star or Very Dangerous Rating. RXL and UGE earn good ratings because the quality of their holdings is strong enough to justify a higher cost. On the other hand, SCHH and VNQ hold poor stocks. And no matter how cheap an ETF, if it holds bad stocks, its performance will be bad.

		This result highlights why investors should not choose ETFs based only on price. The quality of holdings matters more than price.

		How To Avoid ETFs with the Worst Holdings

		This step is by far the hardest, but it is also the most important because an ETF&rsquo;s performance is determined more by its holdings than its costs. Figure 2 shows the ETFs within each sector with the worst holdings or <a href="http://blog.newconstructs.com/2011/11/22/portfolio-management-rating-methodology/">portfolio management ratings</a>. The sectors are listed in descending order by overall rating as detailed in my <a href="http://blog.newconstructs.com/2012/10/08/sector-rankings-for-etfs-mutual-funds/">4Q Sector Ratings report</a>.

		My <a href="http://blog.newconstructs.com/2011/11/23/predictive-fund-rating-methodology/">overall ratings on ETFs</a> are based primarily on my <a href="http://blog.newconstructs.com/2011/11/22/stock-rating-system-new-constructs-methodology-for-rating-equities/">stock ratings</a> of their holdings. My firm covers over 3000 stocks and is known for the due diligence done on each stock we cover.

		PowerShares&rsquo; ETFs appear more often than any other provider in Figure 2, which means they offer the most ETFs with the worst holdings. Powershares S&amp;P SmallCap (NYSE: <a class="ticker" href="/stock/pscc#NYSE">PSCC</a>) has the worst holdings of all consumer staples ETFs. PowerShares Lux Nanotech (NYSE: <a class="ticker" href="/stock/pxn#NYSE">PXN</a>), PowerShares S&amp;P SmallCap Industrials (NYSE: <a class="ticker" href="/stock/psci#NYSE">PSCI</a>), PowerShares S&amp;P SmallCap Energy (NYSE: <a class="ticker" href="/stock/psce#NYSE">PSCE</a>), and PowerShares S&amp;P SmallCap Materials (NYSE: <a class="ticker" href="/stock/pscm#NYSE">PSCM</a>) have the worst holdings of all ETFs in their sectors.

		Note that no ETFs with a dangerous <a href="http://blog.newconstructs.com/2011/11/22/portfolio-management-rating-methodology/">portfolio management rating</a> earn an overall rating better than two stars. These scores are consistent with my belief that the quality of an ETF is more about its holdings than its costs. If the ETF&rsquo;s holdings are dangerous, then the overall rating cannot be better than dangerous because one cannot expect the performance of the ETF to be any better than the performance of its holdings.

		Figure 2 reveals that the cheapest ETF, SCHH, gets my worst rating because its holdings get my very dangerous rating. Similarly, Utilities Select Sector SPDR (NYSE: <a class="ticker" href="/stock/xlu#NYSE">XLU</a>), also one of the cheapest ETFs, gets a dangerous portfolio management rating and, therefore, cannot earn anything better than a 2-star or dangerous overall rating. Again, the ETF&rsquo;s overall rating cannot be any better than the rating of its holdings.

		The Danger Within

		Buying an ETF without analyzing its holdings is like buying a stock without analyzing its business and finances. As Barron&rsquo;s says, investors should know the <a href="http://www.newconstructs.com/nc/news/display.htm?task=view&amp;newsItemId=402880a82dd6e460012dd754baf60001">Danger Within</a>. Put another way, research on ETF holdings is necessary due diligence because an ETF&rsquo;s performance is only as good as its holdings&rsquo; performance.

		PERFORMANCE OF ETF&rsquo;s HOLDINGs = PERFORMANCE OF ETF

		Best &amp; Worst Stocks In these ETFs

		Simon Property Group (NYSE: <a class="ticker" href="/stock/spg#NYSE">SPG</a>) is one of worst stocks I cover. It is the top holding (12% of assets) of SCHH. SPG earns my Very Dangerous rating. SPG has misleading earnings &ndash; its <a href="http://blog.newconstructs.com/2010/08/05/economic-versus-accounting-earnings/">economic earnings</a> are negative and declining while its reports accounting earnings are positive and increasing. During the 14 years in my model, the company has never generated positive economic earnings. Not only is SPG not profitable, it is also overvalued. To justify its current stock price (~$155), the company must increase profits by 12.3% compounded annually for 20 years. That is a lot of future value creation for a company that has never created value. Investors should avoid this stock.

		Johnson &amp; Johnson (NYSE: <a class="ticker" href="/stock/jnj#NYSE">JNJ</a>) is one of favorite holdings in RXL, one of two ETFs in Figure 1 to get my 4-star rating. This stock gets my Very Attractive rating. JNJ has a return on invested capital (<a href="http://www.newconstructs.com/nc/help/glossary.htm#roicDef">ROIC</a>) of 17%, which places it in the top quintile of all companies. Usually that kind of profitability comes at a price. In this case, the valuation of JNJ&rsquo;s stock price implies the company&rsquo;s profits will permanently decline by over 25%. RXL&rsquo;s large allocation (12%) to a highly profitable, yet undervalued stock, exemplifies why RXL is one of the few ETFs that gets an Attractive or 4 star rating.

		The Health Care sector ranks third out of the ten sectors as detailed in my <a href="http://blog.newconstructs.com/2012/10/08/sector-rankings-for-etfs-mutual-funds/">sector rankings for ETFs and mutual funds</a>. It gets my Neutral rating, which is based on aggregation of ratings of 21 ETFs and 91 mutual funds in the Health Care sector as of October 9, 2012. 		Figures 1 and 2 show the five best and worst-rated ETFs and mutual funds in the sector. Not all Health Care sector ETFs and mutual funds are created the same. The number of holdings varies widely (from 20 to 297), which creates drastically different investment implications and ratings. The best ETFs and mutual funds allocate more value to Attractive-or-better-rated stocks than the worst ETFs and mutual funds, which allocate too much value to Neutral-or-worse-rated stocks.

		<a href="http://bit.ly/Pluuu4">Seven mutual funds</a> are excluded from figure 2 because their total net assets (TNA) are below $100 million and do not meet our liquidity standards.

		Health Care Select Sector SPDR (NYSE: <a class="ticker" href="/stock/xlv#NYSE">XLV</a>) is my top-rated Health Care ETF and Vanguard World Funds: Vanguard health Care Index Fund (NYSE: <a class="ticker" href="/stock/vhcix#NYSE">VHCIX</a>) is my top-rated Health Care mutual fund. Both earn an Attractive-or-better rating.

		SPDR S&amp;P Biotech ETF (NYSE: <a class="ticker" href="/stock/xbi#NYSE">XBI</a>) is my worst-rated Health Care ETF and Fidelity Advisors Series VII: Fidelity Advisor Biotechnology Fund (NYSE: FBTAX) is my worst-rated Health Care mutual fund. Both earn a Dangerous-or-worse rating.

		Figure 3 shows that 79 out of the 342 stocks (over 55% of the total net assets) held by Health Care ETFs and mutual funds get an Attractive-or-better rating. However, only seven out of the 91 Health Care mutual funds (less than 3% of total net assets) get an Attractive-or-better rating. That is a terrible percentage compared to ETFs. Five out of the 21 Health Care ETFs (45% of total net assets) receive an Attractive-or-better rating. Although only five investment worthy funds exist, investors are allocating 45% of their value to these high quality ETFs.

		The takeaway is: mutual fund managers allocate too much value to poor quality stocks and do not justify their costs.

		As detailed in &ldquo;<a href="http://blog.newconstructs.com/2012/07/20/low-cost-funds-dupe-investors-2/">Cheap Funds Dupe Investors</a>&rdquo;, the fund industry offers many cheap funds but very few funds with high-quality stocks, or with what I call good <a href="http://blog.newconstructs.com/2011/11/22/portfolio-management-rating-methodology/">portfolio management</a>.

		Investors need to tread carefully when considering Health Care ETFs and mutual funds, as only five ETFs and seven mutual funds are worth buying. As highlighted in figure 4 below, ETF investors are doing a great job at identifying quality investments and allocating capital accordingly.

		Amgen Inc. (NASDAQ: <a class="ticker" href="/stock/amgn#NASDAQ">AMGN</a>) is one of my favorite stocks held by Health Care ETFs and mutual funds and earns my Very Attractive rating. AMGN has generated a <a href="http://www.newconstructs.com/nc/help/glossary.htm#roicDef">return on invested capital (ROIC)</a> greater than its <a href="http://www.newconstructs.com/nc/help/glossary.htm#helpWacc">weighted average cost of capital (WACC)</a> every year in my model. In fact, AMGN&rsquo;s ROIC in 2011 places it in the top 86th percentile of all Russell 3000 companies. In spite of strong past performance, the market has low expectations for AMGN. The current stock price (~$86.04) implies that future <a href="http://www.newconstructs.com/nc/help/glossary.htm#nopat">after-tax profits (NOPAT)</a> will decrease permanently by 20%. Strong past performance and low future expectations are a recipe for a great long candidate.

		Valeant Pharmaceuticals International, Inc. (NYSE: <a class="ticker" href="/stock/vrx#NYSE">VRX</a>) is one of my least favorite stocks held by Health Care ETFs and mutual funds and earns my Very Dangerous rating. For the past three years, Valeant has earned an <a href="http://www.newconstructs.com/nc/help/glossary.htm#roicDef">ROIC</a> below its <a href="http://www.newconstructs.com/nc/help/glossary.htm#helpWacc">WACC</a>, which means the company is destroying shareholder value. Not only has Valeant been a poor steward of capital, its current stock price implies dramatic improvement in profits. To justify today&rsquo;s price, the company must grow revenues at over 25% compounded annually for the next 10 years. That is an awful rich valuation for a company with such an unprofitable past.

Best & Worst ETFs & Mutual Funds: Health Care Sector

Health care stocks and ETFs are in the spotlight ahead of the U.S. Supreme Court's ruling on the Affordable Care Act, expected on Thursday. The court is likely to hand down one of three outcomes: keep Obamacare intact as-is, rule the individual mandate unconstitutional - thereby striking down the overall law itself - or rule against the individual mandate while upholding the rest of the law.

Traders have multiple ways to play these possible outcomes beyond traditional long ETFs such as the Health Care Select Sector SPDR (NYSE: <a class="ticker" href="/stock/xlv#NYSE">XLV</a>) and the iShares Dow Jones U.S. Medical Devices Index Fund (NYSE: <a class="ticker" href="/stock/ihi#NYSE">IHI</a>). 

Those with a taste for adventure should consider the following leveraged ETFs ahead of and after the Obamacare ruling.

ProShares UltraShort Health Care (NYSE: <a class="ticker" href="/stock/rxd#NYSE">RXD</a>)

The ProShares UltraShort Health Care ETF seeks to deliver twice the inverse daily performance of the Dow Jones U.S. Health Care Index. That index is tracked by the iShares Dow Jones U.S. Healthcare Sector Index Fund (NYSE: <a class="ticker" href="/stock/iyh#NYSE">IYH</a>), so those that are long RXD ahead of and into the Obamacare ruling will want to be tracking the action in stocks such as Dow components Johnson &amp; Johnson (NYSE: <a class="ticker" href="/stock/jnj#NYSE">JNJ</a>) and Pfizer (NYSE: <a class="ticker" href="/stock/pfe#NYSE">PFE</a>).

Traders with long positions in an ETF such as RXD - or short individual pharmaceuticals names - should cheer for the individual mandate to be struck down, but for the rest of Obamacare to be upheld. S&amp;P Capital IQ said in a research note that this scenario <a href="http://www.benzinga.com/analyst-ratings/analyst-color/12/06/2694761/ahead-of-obamacare-ruling-s-p-likes-health-care-spdr">could pressure</a> managed care providers, pharmaceuticals makers, health care facilities operators and health care services providers.

The ProShares Ultra Health Care ETF (NYSE: <a class="ticker" href="/stock/rxl#NYSE">RXL</a>) is RXD's bullish equivalent. As of the close of U.S. markets on June 25, Johnson &amp; Johnson, Pfizer and Merck (NYSE: <a class="ticker" href="/stock/mrk#NYSE">MRK</a>) accounted for about 30% of RXD's weight.

Direxion Daily Healthcare Bull 3X Shares (NYSE: <a class="ticker" href="/stock/cure#NYSE">CURE</a>)

Give Direxion, the second-largest issuer of inverse and leveraged ETFs, credit for raising awareness of CURE <a href="http://marketing2.direxionshares.com/LP=230">ahead of Thursday's ruling</a>.

"If the Affordable Care Law stands: The Congressional Budget Office ('CBO') says health insurance companies will have 32 million more customers. Insurers would benefit from the new insurance marketplaces or exchanges that states would have to set up for individuals shopping for insurance," Direxion said in the note.

On the other hand, if the individual mandate is revoked but the rest of the law is upheld, Direxion said the following regarding CURE: 

"If the court repeals the mandate as well as provisions requiring non-discriminatory coverage for people with pre-existing conditions, that could be a boon for insurance companies, since the federal government would still provide tens of billions of subsidies for people to buy insurance."

Direxion Daily Healthcare Bear 3X Shares (NYSE: <a class="ticker" href="/stock/sick#NYSE">SICK</a>)

SICK is CURE's bearish cousin. This fund could benefit even if the individual mandate is struck down and the rest of Obamacare is upheld. In Direxion's note, the company stated that, "if that happens, it may not last long because Congress would likely quickly act to repeal the subsidies."

Both CURE and SICK track the S&amp;P Health Care Select Sector Index, the same index used by the Health Care Select Sector SPDR.

Leveraged ETFs for the Obamacare Ruling

Here's a quick look at some of the top performing health care stocks, year to date. These stocks all have a market cap of more than $1 billion and all pay a dividend.

Baxter International (NYSE: <a class="ticker" href="/stock/bax#NYSE">BAX</a>) is more than 11% higher than a month ago, and more than 17% higher than a year ago. The company just reported better-than-expected Q4 results and announced FDA approval of its fibrin sealant. This diversified health care company has a market cap of $31.3 billion and a dividend yield of 2.4%. The P/E ratio is less than the industry average. Over the past six months, the stock has outperformed Becton, Dickinson (NYSE: <a class="ticker" href="/stock/bdx#NYSE">BDX</a>) and Thermo Fisher (NYSE: <a class="ticker" href="/stock/tmo#NYSE">TMO</a>).

Covidien (NYSE: <a class="ticker" href="/stock/cov#NYSE">COV</a>) is almost 15% higher than a month ago and less than 10% below the 52-week high. The medical technology company just posted EPS that were better than expected, but also lowered its sales forecast for the fiscal year. This $24.9 billion market cap company has a dividend yield of 1.8%. Its P/E ratio is less than the industry average. The stock has outperformed competitors Becton, Dickinson and CR Bard (NYSE: <a class="ticker" href="/stock/bcr#NYSE">BCR</a>) over the past six months.

Dr. Reddy's Laboratories (NYSE: <a class="ticker" href="/stock/rdy#NYSE">RDY</a>) is up more than 16% from a month ago, but still down almost 4% from a year ago. This India-based pharmaceutical company has a dividend yield of 0.8% and a market cap of $5.8 billion. The long-range EPS growth forecast is 22.9% and the return on equity is 25.3%. The P/E ratio is less than the industry average but so is the operating margin. Over the past six months, the stock has outperformed competitor Teva Pharmaceuticals (NASDAQ: <a class="ticker" href="/stock/teva#NASDAQ">TEVA</a>).

Mindray Medical International (NYSE: <a class="ticker" href="/stock/mr#NYSE">MR</a>) shares are trading about 16% higher year to date and less than 5% below the 52-week high. The Chinese medical device maker recently said it plans to launch 7 to 10 new products for 2012. It has a dividend yield of 1.0%, the long-term EPS growth forecast is 15.9% and the operating margin is better than the industry average. Over the past six months, the stock has outperformed competitors Baxter and Covidien.

PerkinElmer (NYSE: <a class="ticker" href="/stock/pki#NYSE">PKI</a>) is up more than 20% since the beginning of the year, but still about 5% lower than a year ago. The company is expected to post double-digit EPS and revenue growth when it reports quarterly results on February 2. Based in Waltham, Mass., the company has a market cap of $2.7 billion, a dividend yield of 1.2% and a long-term EPS growth forecast of 14.3%. The stock has outperformed competitors such as Thermo Fisher over the past six months.

St. Jude Medical (NYSE: <a class="ticker" href="/stock/stj#NYSE">STJ</a>) is more than 21% higher year to date, up more than 8% just in the past week. The medical device maker recently posted better-than-expected quarterly results, prompting at least one analyst upgrade. St. Jude has a market cap of $13.3 billion and its dividend yield is 2.0%. The return on equity is 19.5% and the long-term EPS growth forecast is 12.4%. The stock has outperformed competitor Boston Scientific (NYSE: <a class="ticker" href="/stock/bsx#NYSE">BSX</a>) over the past six months.

The Indiana-based medical device maker has a market cap of $10.9 billion, a long-term EPS growth forecast of 9.6% and a dividend yield of 1.2%. Over the past six months, the stock's performance has been in line with fellow medical device maker Stryker (NYSE: <a class="ticker" href="/stock/syk#NYSE">SYK</a>).

Top Performing Health Care Stocks in January

A report released on Thursday predicts that government spending on healthcare will rise dramatically over the next decade.

Despite all the talk in Washington about cutting hundreds of billions of dollars in annual spending in order to reduce the deficit, the government's share of the national healthcare spending is expected to increase from nearly 45% last year to about 50% by the year 2020.

The report from the Centers for Medicare &amp; Medicaid Services (<a class="ticker" href="/stock/cms#">CMS</a>), previously known as the Health Care Financing Administration (HCFA) says that spending on healthcare will increase an average of 5.8% over the next decade, far above the expected growth rate of the US economy.

One of the main drivers of the growth in healthcare spending will be President Barack Obama's healthcare reform, which will allow millions of previously uninsured people to obtain insurance benefits funded in part by government subsidies.

With nearly 30 million people expected to benefit from healthcare reform, the cost to the government will surge as America's healthcare expenditures nearly double from last year's $2.6 trillion to almost $4.6 trillion in 2020.

The newly insured will be younger and healthier on average than those currently insured, so more of their spending is expected to be on prescription drugs and physician services than on actual hospital visits.

This suggests that investors with a long term view may want to focus on companies in the health sector that are poised to profit off this demographic change.

Pharmaceutical giants like Johnson &amp; Johnson (NYSE: <a class="ticker" href="/stock/jnj#NYSE">JNJ</a>), Pfizer (NYSE: <a class="ticker" href="/stock/pfe#NYSE">PFE</a>), Merck &amp; Co. (NYSE: <a class="ticker" href="/stock/mrk#NYSE">MRK</a>) and Abbott Laboratories (NYSE: <a class="ticker" href="/stock/abt#NYSE">ABT</a>) are probably the safest bets in the pharmaceutical sector. These well established companies have a long history of producing profits and will benefit if national pharmaceutical spending rises.

Some investors might prefer companies that have more upside. These investors should take a look at companies like Acorda Therapeutics (Nasdaq ACOR), Par Pharmaceutical Companies (NYSE: <a class="ticker" href="/stock/prx#NYSE">PRX</a>), VIVUS (Nasdaq: <a class="ticker" href="/stock/vvus#Nasdaq">VVUS</a>) and Orexigen Therapeutics (Nasdaq: <a class="ticker" href="/stock/orex#Nasdaq">OREX</a>).

All of these small cap stocks trades above their average 12-month price targets, have much more potential upside than the giant drug companies and are far more likely to be acquired by one of the bigger companies looking to buy growth and innovation.

For those who prefer diversification over stock picking, there are ETFs like the Health Care Select Sector SPDR Fund (NYSE: <a class="ticker" href="/stock/xlv#NYSE">XLV</a>) and the ProShares Ultra Health Care (NYSE: <a class="ticker" href="/stock/rxl#NYSE">RXL</a>).

These two ETFs will likely rise over the next decade and may best the broader market as healthcare spending takes up an ever increasing part of consumers' budgets.

However, some investors may feel that the inevitable budget cuts that President Barack Obama and the United States Congress will eventually agree to will lead to an overall reduction in national spending on healthcare.

These investors could short individual stocks or instead lower their risk by buying the ProShares UltraShort Health Care Fund (NYSE: <a class="ticker" href="/stock/rxd#NYSE">RXD</a>).

If healthcare spending actually takes a hit because the federal government drastically lowers spending, this ETF should climb higher.

How to Profit from Exploding Government Healthcare Costs 

Whether it has been Europe's epic battle with sovereign debt, intense monetary tightening in China and emerging markets or slack economic growth here in the U.S., investors are getting overwhelmed. Because of a confounding confluence of factors this year embracing boring stocks and the ETFs that hold them has become a fine idea.

Health care ETFs fit the bill and they have been stellar performers in 2011 as the “boring is beautiful” has been embraced by investors in a big way.

Boring can be beautiful and health ETFs look like they may just be in the middle innings of a prosperous run, but it pays to note this group is about more than just the Health Care Select Sector SPDR (NYSE: <a class="ticker" href="/stock/xlv#NYSE">XLV</a>). Here are five health care ETFs your broker probably forgot to mention.

1) iShares Dow Jones Medical Devices ETF (NYSE: <a class="ticker" href="/stock/ihi#NYSE">IHI</a>):
We started mentioning IHI back in February when the ETF was laboring around $60. At the time, we felt as though the ETF wasn't getting much love. Today, it's hardly accurate to say IHI is undiscovered and it is flirting with $68, indicating our call in February was the right one. 

Home to familiar names such as Medtronic (NYSE: <a class="ticker" href="/stock/mdt#NYSE">MDT</a>), Intuitive Surgical (Nasdaq: <a class="ticker" href="/stock/isrg#Nasdaq">ISRG</a>), and St. Jude Medical (NYSE: <a class="ticker" href="/stock/stj#NYSE">STJ</a>), IHI will face some resistance at $69, but could see some fresh buying on breakout above that level.

2) First Trust Health Care AlphaDEX Fund (NYSE: <a class="ticker" href="/stock/fxh#NYSE">FXH</a>):
FXH is dwarfed by XLV in terms of both assets and volume, but FXH has outperformed its more popular rival in the past six months. Did anyone mention that? Probably not. FXH is worth a look not only because of its performance, but also because of its diversity. The ETF, which is home to 76 stocks, isn't a pure pharma or device play. Health care services providers do dominate FXH at almost 38% of the ETF's weight, but biotech, pharma and health care equipment names all figure prominently in the ETF's mix.

3) Rydex S&amp;P 500 Equal Weight Health Care ETF (NYSE: <a class="ticker" href="/stock/ryh#NYSE">RYH</a>):
Think there isn't something to be said for the equal-weight ETF concept? Think again. XLV has returned more than 25% in the past year and that's nice, but RYH has done much better with a run of over 33%. Like FXH, RYH is diverse as services providers, equipment and pharma names all get double-digit weights and biotech isn't far behind. 

4) PowerShares Dynamic Biotechnology &amp; Genome Portfolio (NYSE: <a class="ticker" href="/stock/pbe#NYSE">PBE</a>):
There's a fair amount of biotech ETFs out there and PBE seems to be one that investors sleep on. Why that is the case, we don't know. It should not be. Home to 30 stocks, PBE does a good job of mixing in lesser known names such as Alexion (Nasdaq: <a class="ticker" href="/stock/alxn#Nasdaq">ALXN</a>), the ETF's top holding, with more standard fare such as Biogen (Nasdaq: <a class="ticker" href="/stock/biib#Nasdaq">BIIB</a>) and Amgen (Nasdaq: <a class="ticker" href="/stock/amgn#Nasdaq">AMGN</a>), just to name a few. Up almost 30% in the past year, PBE could be interesting above resistance at $22.50.

5) ProShares Ultra Health Care (NYSE: <a class="ticker" href="/stock/rxl#NYSE">RXL</a>):
Yes, even boring sectors get leveraged ETFs. We're not endorsing RXL as a long-term holding, but short-term traders can give it a whirl to jazz up their health care returns. RXL is basically the double leveraged answer to the iShares Dow Jones U.S. Healthcare ETF (NYSE: <a class="ticker" href="/stock/iyh#NYSE">IYH</a>).

It has been a long time coming, but the time is finally right to buy Big Pharma. 
The last few years have been rough for the sector; looming patent expirations and jitters over the potential effects of ObamaCare have caused investors to dump large-cap pharmaceutical stocks like discarded medical waste. Health care was the worst performing sector in 2010, eking out less than 1% in a year when the S&amp;P 500 returned nearly 13% (see chart). Only the utilities sector, which was hammered by rising interest rates, came close. All other sectors returned in excess of 9%, while some were well in excess of 20%. Outside of the financial sector—which was utterly decimated in the 2008 meltdown—health care was the worst-performing sector over the past five years as well, actually losing money over the period.

Perhaps not surprisingly, in a recent Barron's poll, fully half of the strategists and institutional investors interviewed had a bearish view of the sector, and only one out of twelve was bullish. Investors—even professionals—have given up on the sector.
But as contrarian investors, these are exactly the kinds of opportunities we look for. When investors abandon a sector en masse, there is truth in the old trader's cliché that “there is no one left to sell.” The downside is often limited, while the upside is enormous. This is what I see in the health care sector today. Many of the biggest names—such as Merck (<a class="ticker" href="/stock/mrk#">MRK</a>), Pfizer (<a class="ticker" href="/stock/pfe#">PFE</a>), Bristol Myers Squibb (<a class="ticker" href="/stock/bmy#">BMY</a>), and Ely Lilly (<a class="ticker" href="/stock/lly#">LLY</a>)—sport forward P/E ratios in the high single digits and handsome (and safe) dividend yields. Patent expirations will hurt the industry's growth rates in the years ahead, but at current prices investors have already priced in zero growth. In the worst case scenario, investors in the sector will enjoy a steady stream of dividends while waiting for the sector to recover. And should the industry do even marginally better than the Street is currently forecasting, investors could see their shares explode to the upside.
The trade: Aggressive investors can buy shares of the ProShares Ultra Health Care ETF (<a class="ticker" href="/stock/rxl#">RXL</a>), which is a 2x leveraged fund on the Dow Jones U.S. Health Care Index. More conservative investors can buy shares of the iShares Dow Jones US Healthcare ETF (<a class="ticker" href="/stock/iyh#">IYH</a>), which is a straight, unleveraged fund based on the same index.
As this article is going to press, U.S. stocks are looking somewhat extended, and I see a correction in the next month as being highly likely. Aggressive investors choosing the leveraged RXL should wait for a pullback before buying shares, preferably near the recent lows of $48. Plan to hold for the remainder of 2011 or for a return of 50%. Once invested, use a stop loss near the 2010 lows around $41.
Conservative investors opting to use the straight IYH can buy now, at market. Given the attractiveness of the valuations and the negative sentiment surrounding the sector, I consider the risk sufficiently low. Plan to hold for the remainder of 2011 or for a return of 25%.

Stock volume on the exchanges has been down-right anemic as of late; in fact, yesterday’s volume was the lowest we have seen during an August (which is historically the lowest volume month) in nearly 40 years. There are several reasons for this low volume, namely that large, institutional traders and hedge fund managers are out on holiday until after Labor Day.
